Solder the shields to the outer shell of the DE9 connectors. That will connect them to chassis ground.

Just out of curiosity, does it make a difference if you ensure that the feedrate override is at 100% all the time that the threading cycle is running? It should not matter, but I have heard one report of a situation where threading pass starts were not consistently synchronized with the index pulse ...

You may want to test the encoder / prox switch / line driver combination isolated from the control board. Use an external supply to apply +5VDC to pin 9 of your DE9 connector, and 0VDC to pin 2 of your DE9 connector; then measure the voltages on the driver output pins.

If the line driver chip is functioning properly, you should never have 0V across pins 5 and 6. You should either have +3V or -3V, because either pin 5 is high and pin 6 is low, or pin 5 is low and pin 6 is high. The voltages at pins 5 and 6 should never be equal. The line driver (transmitter) output is pins 5 and 6, not pins 6 and 7. Line driver pin 5 (DO+) goes to DE9 pin 6. Line driver pin 6 (DO-) goes to DE9 pin 3. Yes, you can do that. You will need to run the proximity sensor's signal through a line driver interface, so that you get the necessary differential signal going to the encoder input. Not necessarily. If you specify I and/or J for the arc center, and leave out X and Y, then the endpoint is implied to be the same as the start point, and you get a full circle.
